Hi - I've made lots of snowballs, and yes, the smaller squares are used for "diagonal corners" on the larger square.

Draw a diagonal line on the back of the smaller squares. Position one covering the corner of the plain square, right sides facing. The sew on the marked line, from corner to corner. Fold back to cover the corner, and hey presto - a diagonal corner. Do this on all four corners.
