Yes, you dilute it. There is a chart on the bottle for guidance, but it's ultimately your choice. You can either use it in a spray bottle, or soak items and allow to drip-dry (until almost dry).
As long as you allow the starch solution time to thoroughly soak into the fabric, you should not have any flaking. When spraying, I spray one side of the fabric, allow time for it to soak in (you don't want droplets sitting on top) then iron from the reverse side. I never have flaking or buildup of starch residue on my iron.
